What can be done to free up some slack in the clutch cable? I feel the clutch is being engaged right as i start pulling the lever, and when i let go, it never goes all the way out.

There's an adjustment knob on the lever and on the case.

should the arm at the side of the case be moving during "free play"? it moves evenly with the lever before i feel any resistance.

If you can grab the lever on the engine & swing it thru the arc, the clutch throwout is busted.

no i can't do that, it's impossible to pull. that arm does move at the slightest pull of the clutch lever, but there's still a gap the size of a nickel's width before i feel any resistance, approximately. and when i let go, the clutch lever goes back but not all the way, it stops leaving that nickel-width gap.

You want that little gap. It means the cable is TRuly not holding the clutch any at all.
